The use by residents of a country of foreign currency instead of their own national currency as a medium of exchange, unit of account and store of value. Full dollarization is a country's completely abandoning its national currency and adopting a foreign currency as its official currency. Partial dollarization arises when economic units in a country, in an environment of high inflation and uncertainty, begin to prefer financial assets in foreign currency instead of financial assets in national currency, in order to protect themselves from the possible loss of value of the national currency. It is generally observed that the first stage of dollarization develops as 'asset substitution', the beginning of the use of foreign-currency assets as a store of value. On the other hand, the banking crises frequently experienced in the recent past, particularly in emerging markets, have added to the economics literature the concept of 'liability dollarization' in addition to asset dollarization. Liability dollarization is the holding of large amounts of foreign-currency liabilities by all economic units in the country, including the banking and public sectors. Both asset and liability dollarization can be gathered under a single heading and characterized as 'financial dollarization'. Financial dollarization is defined as the tendencies of residents of a country to hold both their assets and their liabilities in foreign currency.
